In practice, prompt engineering covers a range of well-established techniques:
- Few-shot examples that calibrate output style

- Role assignment that gives the model a persona
- Output constraints that enforce structure.
These techniques operate at the single-interaction level. You’re optimizing how you phrase one query to get the best possible response.
Prompt engineering is still valuable for bounded, well-scoped tasks. Classification, extraction, content generation, and code completion. When the problem is clearly defined, and the model already has the information it needs, a well-crafted prompt can produce precise, consistent results.
The limitation shows up when it doesn’t. Prompt engineering assumes the model already has access to the information required to complete the task. For a one-off question in a chatbot, that’s often fine. For an AI agent making decisions across a multi-step workflow using enterprise data, it’s not.
This doesn’t mean prompt engineering is outdated or irrelevant. It means the scope of the problem has grown beyond what prompt engineering alone can address. Context engineering decides what gets retrieved, what gets compressed, what persists across turns, and what gets discarded to stay within token limits.
In practice, context engineering involves a set of interconnected activities:
- Retrieval determines what external knowledge to pull in, whether from vector databases, APIs, or knowledge graphs
- Compression reduces token volume without losing signal, using techniques like summarization and chunk deduplication
- State management decides what information to persist across turns and what to drop
- Tool orchestration selects which tools the model can access, what inputs they receive, and how their outputs flow back into context
- Token budget management allocates the model’s finite context window across competing demands
The difference between prompt engineering and context engineering matters most in practice because modern AI systems don’t operate in single turns. An AI agent running in a loop generates an expanding universe of information with each step: tool outputs, retrieved documents, intermediate reasoning, user responses. Context engineering is the practice of deciding what from that universe makes it into the model’s working memory at any given moment.
Prompt engineering is a component of context engineering, not the other way around. You can write a brilliant prompt, but if it’s buried behind thousands of tokens of irrelevant chat history or poorly structured retrieved documents, the model won’t follow it. Context engineering builds the container that gives the prompt room to work.

Three dimensions are worth expanding on.
1. Static instructions vs. dynamic information flow
Prompt engineering encodes knowledge at write time. Context engineering retrieves it at runtime from external sources: Vector databases, APIs, memory stores, tool outputs. A prompt can tell the model what to do. Context engineering determines what the model knows when it does it.
2. Single-turn vs. multi-step agent workflows
As AI agents execute across multiple turns with tool calls, the volume of information grows with each step. Context engineering manages that growth. It decides what persists, what gets summarized, and what gets dropped to keep the context window focused and signal-dense.
Without this discipline, agents suffer from what researchers call “context rot,” where accumulated noise in the context window degrades output quality even before hitting token limits. A smaller, tightly curated context consistently outperforms a large context filled with irrelevant material.
3. What breaks, and why it matters
When prompt engineering fails, the output is off-tone or inconsistent. Frustrating, but usually recoverable with a rewrite. When context engineering fails, the consequences are more structural: The model hallucinates because it lacks the right information. It generates biased or misleading outputs because stale or incomplete data made it into the context window. It loses track of its purpose mid-workflow because critical state wasn’t persisted.
And the hardest part is that these failures are often invisible until they cause downstream damage, because the model generates confident-sounding output regardless of whether the context behind it was reliable.
That last failure mode isn’t theoretical. According to DataHub’s State of Context Management Report, 66% of organizations report their AI models generating biased or misleading insights due to low maturity of data infrastructure in providing sufficient context.
Why is the industry moving from prompt engineering to context engineering?
The shift is driven by a practical reality: Organizations are moving from AI demos to production systems, and from single-model interactions to multi-step AI agents that need to reason across enterprise data.
The data reflects the urgency. In the aforementioned report, we surveyed 250 IT and data leaders:
- 95% agree that context engineering is important to power AI agents at scale
- 83% agree that agentic AI cannot reach production value without a context platform
- 77% agree that retrieval-augmented generation (RAG) alone is insufficient for accurate and reliable AI deployments in production
But there’s a gap between aspiration and reality. While 90% of organizations self-report as “AI-ready,” 87% cite data readiness as the biggest impediment to putting AI into production. And 61% frequently delay AI initiatives due to a lack of trusted and reliable data. Only 1% of organizations surveyed have never delayed.
The disconnect is striking. Organizations are confident in their AI capabilities while simultaneously unable to give those capabilities what they need most: Reliable, governed, real-time context drawn from the enterprise data estate.

The biggest obstacles to scaling AI agents aren’t model capabilities. They’re infrastructure problems:

Context engineering is now a recognized priority, and the budget is following. 89% of teams plan to invest in context management infrastructure within the next 12 months, and 92% expect that investment to increase year over year. The infrastructure to support the ambition, however, is still catching up.
When asked what they’re prioritizing for 2026, data leaders put AI-ready metadata at the top of the list (62%), followed by context quality (55%) and faster time-to-value from AI initiatives (55%). Trust and governance came next at 48%.
The pattern is clear: The priorities aren’t about building better models or refining prompts. They’re about building the contextual foundation those models need to operate reliably.
Where does enterprise context actually come from?
This is the question most comparisons of context engineering and prompt engineering never address.
